The router might have IPs of 172.16.0.1/17 and 172.16.128.1/17. Proxy ARP will work just fine in this case. The main thing about Proxy ARP is whether end hosts see the destination as being in their own subnet, which is the condition to try to communicate directly and hence use ARP request to resolve MAC address from IP address.
